This is a new PC running Vista x64 and from the Windows SDK downloads it only has Windows 7 SDK installed, along with VS2008SP1.
In VS2008|Options|Project and Solutions I see the following:
In VA settings I see the following:
If I open a Visual Studio Command prompt I see the following:
Does this look normal? It seems to me that at least one of the variables get translated to the wrong path.

BINGO! Problem solved, thanks!
I used the UI of the SDK Configuration tool, but it does the same thing with the command line you supplied.

Does running G?WindowsSdkVer.exe G??version:v7.0" address the problem for you?

I open it from the Tools menu.
According to "External Tools..." dialog this runs:
COMMAND: %systemroot%\\system32\\cmd.exe
ARGUMENT: /K vcvars32.bat
INITIAL DIR: C:\\Program Files (x86)\\Microsoft Visual Studio 9.0\\vc\\bin |

Sorry about forgetting that, I use Version 10.5.1727.0 built 2009.06.12, which is the latest general release at the time of this writing.
Also note I am using Visual Studio 2008 "Team Suite", if that makes any difference.
